The issue is that, the mail contents are taken as such by the WP_Mail, and will not parse any HTML tags out there - like the <img src="SRC"> tags.

Vinod , What i am saying is to upoad your images there and in your post(that you update thro. email) refer to those images using img tag like this:

Host your images on photobucket or flickr or imageshack and use img tag's src attribute point to them in your blog post...So you don't have to really attach tohse images in your email post..
